What extra protection does tri-party repo offer compared to bilateral repo?

The key difference lies in whether collateral management is handled by a neutral third party. In bilateral repo, the lender must independently verify collateral eligibility and monitor market price changes; if the borrower defaults, the lender bears the entire workout process alone. In tri-party repo, the clearing bank actively revalues collateral daily and triggers margin calls proactively, meaning a neutral party continuously monitors risk throughout the life of the trade—the lender doesn't need to build out an entire collateral management capability on its own.

This doesn't mean tri-party repo is risk-free, however. If the clearing bank's own risk controls are too lax (as happened during the 2008 financial crisis), the protective effect diminishes accordingly.

Can smart contracts really replace the clearing bank's role? Where are the current limitations?

Smart contracts do have an advantage in executing rules—actions with clear conditions, like daily revaluation and triggering margin calls, can be executed faster and more consistently by code than by humans. But the clearing bank's role isn't limited to rule execution; it also involves professional judgment on collateral eligibility (such as whether a given security has sufficient liquidity under market stress) and complex coordination work when defaults occur—tasks that remain difficult to fully replace with code today.

At this stage, tokenized repo is more realistically positioned to handle relatively standardized assets with clear risk characteristics (such as tokenized Treasuries), rather than replacing the entire tri-party repo infrastructure all at once.

If I want to compare repo exposure across different money market funds, where should I start looking?

Fund prospectuses and monthly holdings reports typically disclose the type of repo collateral (Treasuries versus corporate bonds), counterparty concentration (whether the fund relies too heavily on a handful of counterparties), and whether tri-party clearing arrangements are used. Funds that prioritize government securities as collateral, maintain diversified counterparties, and process transactions through a tri-party clearing bank generally indicate third-party oversight and relatively higher transparency in their operations.

If a prospectus discloses none of these details, that absence itself is a signal worth asking further questions about.

In the repo market, the most overlooked yet critical role belongs neither to the borrower nor the lender, but to the clearing bank standing in the middle, quietly processing trillions of dollars in transactions every day. This is the invisible infrastructure that allows the repurchase agreement market to operate at scale.

The Basic Structure of Tri-Party Repo

In a bilateral repo, the two counterparties deal directly with each other, and the borrower must handle collateral valuation, settlement, and custody on its own—a significant operational burden for institutions processing dozens or even hundreds of trades daily. Tri-party repo outsources this back-office work entirely to a third-party clearing bank. In the U.S. market, this role is now handled almost exclusively by Bank of New York Mellon; JPMorgan Chase exited the clearing bank role in 2018 but continues to provide tri-party services.

The clearing bank does not act as a capital provider but as a neutral operational hub: the borrower deposits securities into an account held at the clearing bank, while the lender deposits cash into a corresponding account. Once the trade is matched, the clearing bank simultaneously executes the bidirectional transfer of securities and cash, completing settlement within a single day, and automatically reversing the transaction the next day if it is not rolled over.

What the Clearing Bank Actually Does

The clearing bank's core functions break down into three parts. Smart contracts could theoretically play a role similar to a clearing bank: automatically executing daily revaluation, automatically triggering margin calls, automatically handling collateral substitution, all without relying on the credibility of a single institution—potentially pushing the efficiency of tri-party repo even further. Some institutions have already begun tokenizing assets such as Treasuries and money market fund shares, pairing them with on-chain smart contracts to execute the back-office processes of repo transactions. The scale remains far smaller than the traditional tri-party repo market, but the direction is clear.

What This Means for Your Money

If you hold repo exposure indirectly through a money market fund, the safety of your capital depends heavily on whether the clearing bank's collateral management is actually being executed properly—whether daily revaluation genuinely reflects market prices, and whether margin call thresholds are set conservatively enough. These details aren't directly visible to investors; you can only infer them indirectly through a fund's disclosed collateral composition and credit ratings.
